The midfielder is seen as one of the most exciting prospects in Europe – having bagged four goals and registered six assists in just 11 league games.
He has also notched twice in six Champions League fixtures this term and had attracted interest from both Bayern Munich and Real Madrid.
Los Blancos boss Zinedine Zidane is believed to have personally contacted Szoboszlai earlier this month.
The Frenchman wanted to sign the playmaker as a direct replacement for another one of Arsenal’s targets Isco.
The Gunners were willing to trigger Szoboszlai’s £18.25million release clause as well but had planned to pay it in three separate instalments.
Missing out on last year’s Austrian Bundesliga Player of the Season will come as a further blow to the north Londoners after club chief Edu admitted they are in dire need of more creativity.
He said at Tuesday’s Arsenal fans’ forum: “It’s quite clear what we need.
“We need a player with creativity in the middle, we don’t have that in the squad right now.”
SunSport previously reported that Arsenal boss Arteta is now set to turn his attention to either Madrid ace Isco or Lyon’s Houssem Aouar.
